Well, it's the same as when people do that on their flags - it would have to be reported. And there are people in the game that would readily report that sort of stuff (kind of like what happens when a swastika is spotted on a national flag).
But yeah. Any system put into play would have the potential to be abused, but I think this one outweighs the potential bad stuff. I think most people would use it in a proper manner.

You could reduce the load by having a bunch of built in ones, like the ones todd has that are likely to apply to a lot of people, whilst leaving the custom slot open for things like belonging to a certain RP alliance, or being a diplomat for a certain region or something like that.

It adds more customization to your nation page. I'm not saying all badges have to be 'silly'; they could instead relate to roleplay situations, like defcon levels, alliances, tech level, etc. The opportunities are indeed endless. And, of course, this is an option, meaning if a nation really does not want a badge, they don't have to have one.
