Indeed, simply using prisoners for forced labour -- for example in extracting resources from desolate wildernesses such as Siberia, or constructing canals linking the Baltic & White Seas -- might be enough to motivate its penal system to keep the number of inmates high...

The quote of clause 3 does not specify as to which nations judicial system made the conviction only that they cannot hold a criminal remanded to their prison system. It does have other problems, but the specific quote says nothing to imply that two nations in such an arrangement have a loophole that you outlined.
