For first question: it is alright as long as they accept him as a Supreme Leader and they don't try to convince other Dominion worlds that he is not a God.
Second question: pretty much the above. If Frey in diplomatic and private conversations refuses to accept Yang as a God, it is OK. If he tries to convince Dominion subjects that Yang is not God, then is when there will trouble.
As for friendly relations, the Dominion is open to an alliance or even Frey joining the Dominion (with a proposal similar to the one we've given to other worlds: Frey himself could be even offered supreme command of the entire Dominion military)
