The only female protagonist I've seen in a video game who isn't a sex object is Samus. And even she gets objectified pretty much as soon as her armor comes off---which, to be fair, isn't often.

Granted the breast armor is blatant fan-service. Practical armor would dictate padding rather than showing off the breasts.
Not that I'm complaining, or anything. It's not the worst form of fan-service I've seen and it doesn't necessarily take away from the character.

Generally women are pretty competent in games that have a story, although sometimes character design is just... bad. Morrigan from Dragon Age: Origins is a great example. She's a witty, snarky companion who basically wears two thin strips of cloth to cover her breasts.
Really? They couldn't come up with something a bit better for a fearsome witch? Seriously?

For the same reason costuming matters in any other situation. This is all you're good for. Now shut up and jiggle your boobs." Why on earth would that be a message I'd want from something I'm ostensibly doing for fun?

Do you know what I like about characters? Their back story, you know, how the got to where they are now. I really couldn't care less what they are wearing.
If I made a game where all the women were naked (but all said characters had fleshed-out back-stories and personalities that explained everything EXCEPT why they were naked) and all the men were fully clothed, it's not sexist.
I have a gold mine displayed before me. Bwahahahahahahaha
